According to researcher the principal measure of firm performance is pretax operating cash flows were the pretax operating cash flows is defined as Net sales minus cost of goods sold minus selling and administrative expenses but before deducting depreciation and amortization expenses.
Although previous studies have also used earnings to measure operating performance (an expectation is Patel, Emery and Lee, 1993)
Patel, Emery and lee (1993) examines the long-term cash flow performance of publicly traded firms that issues straight debt, convertible debt or common stock.
Researcher (Barber and Lyon, 1996) used pretax operating cash flow rather than earnings for two reasons. First, earnings include interest expense, income tax and special items that can indistinct operating performance. Second, operating cash flow represents the economic benefits generated by the firm, and as a pretax measure it is unchanged by the changes in capital structure or tax rates that can accompany asset purchase.
3.2 EXPLANATORY VARIABLES
Free cash flow
Free cash flows a measure of financial performance are calculated by the formula:
Operating income before depreciation minus total taxes minus interest expense on debt minus total amount of dividend.
A similar measure for operating free cash flow has been used by Lehn and Poulsen (1989) also in Financial Management journal volume 25. (winter,1996) authors Robyn Mc laughlin, Assem Safieddine, Gopala K.Vasudevan, Lang and Litzenberger(1989) as free cash flows shows the operating free cash flows by the book value of the firm’s assets, and their result shows a significant relationship between free cash flows and firm profitability, they define free cash flows as
OI = operating income before depreciation
TAX= total taxes
INTEX= interest expense on debt
PFDIV= dividend paid to preferred stocks holders
COMDIV= dividends paid to common stock holders.
Thus as per this research the hypothesis is
H1= there is a negative relationship between firm performance and free cash flow.
CHAPTER IV: METHODOLOGY
DATA AND RESEARCH METHOD
This section provides information about sources of data, sample size, discussion of variables, and statistical test.This research used data analysis from secondary source. The study is based on data taken of financial statements from annual reports of oil and gas exploration and marketing sector for 7 years 2002-2008 which are taken from state bank web site to determine the effects of firm profitability on free cash of seven listed companies.
The sample size of research is seven oil and gas exploration and marketing listed companies in Pakistan which includes Mari Gas Company, Pak oil fields, PSO, Shell Gas LPG, Shell Pak ltd, Sui Northern Gas, and Sui Southern Gas Company
The basic research approach in this study is regression model as used in the majority of previous studies on free cash flows as used by Robyn Mclaughlin, AssemSafieddine, Gopala K.Vasudevan in their financial management research journal vol. 25(1996) The dependent variable is taken as profit (NPM) and independent variable is free cash flow. As our study contains only one independent variable (free cash flow) so we can run the test of simple linear regression model to know the desire out come.
This study uses multiple regression analysis. This thesis estimate that:
Y= α + β X1 + e
Y = profitability.
α = Intercept of the equation.
β X1= Change in coefficient of Free Cash flow.
e = Error Term.

R2 is often interpreted as the proportion of response variation "explained" by the regressors in the model. Thus, R2 = 1 indicates that the fitted model explains all variability in y, while R2 = 0 indicates no 'linear' relationship (for straight line regression,this means that the straight line model is a constant line (slope=0, intercept=) between the response variable and regressors.
R2 = .445% may be interpreted as follows: "Approximately forty four point five percent of the variation in the response variable can be explained by the explanatory variable. The remaining 55.5 percent can be explained by unknown or inherent variables.
Sum of Squares
Analysis of Variance (ANOVA) based on calculations that give information about levels of unpredictability within a regression model and make a basis for tests of significance.
Above shows F ratio for the regression model is significant which indicated that the regression model is best fit.
The ANOVA table tests the model acceptability and how model fit , the first row which shows regression display information About the variation account for by the model and the second row of residual shows information about the variation is not accounted by the model . The significant value of p is .000 which is less then 0.05 it means that model is acceptable and the variation explained by the model is not due to chance.
According to Jensen’s (1986) free cash flow theory the operating performance changes were negatively related to the amount of free cash flows and the relationship is stronger for buyer with a fewer growth opportunities.
According to operating performance and free cash flow of asset buyers journal the coefficient of the free cash flow variable was -0.212 significant at the 1%level but the coefficient of free cash flow in the second and third column was much larger than in the first column. This implied that free cash flow had a larger effect on long term performance, their result also showed that free cash flows had a stronger impact on the performance of mature firms than high-growth firm after the acquisition.
According to this research journal changes in operating performance were negatively related to the amount of free cash flow for buyer with fewer growth opportunities, they also analyzed that free cash flows to be negatively related to operating performance changes for high-growth firms, although the changes were of lower economic and statistical significance than for the low-growth firms.
According to the free cash flow and post-issue performance journal the negative relationship between free cash flow in year 1 and ex-post performance could be due to a spurious correlation between free cash flow and improvement in performance. Jensen’s (1986) free cash flows stated that the decline in performance is larger for firms with large amount of free cash flows.
